The quiet arithmetic of a small business

I have now sat with about forty small business owners in various states of distress, and the conversation goes the same way almost every time. They describe the problem as demand. Not enough customers, not enough awareness, not enough marketing budget. Then we do the arithmetic, and roughly three times in four the problem was never demand. Four numbers Write these down before anything else. Most people running a business cannot state all four from memory, and that is the finding, not a preamble to it. Contribution margin: what is left from one sale after the costs that only exist because you made that sale. Not gross margin. Not profit. This one. Purchase frequency: how many times a typical customer buys in a year. Be honest and use the median, not the enthusiast. Retention: what fraction are still buying twelve months later. Acquisition cost: total spend on finding customers, divided by customers found. Include your own time at a real rate. Multiply the first three and you have what a customer is worth. Compare it to the fourth. That single comparison explains most failures I have looked at, and it takes an afternoon to compute. The trap The trap is that a business with a broken ratio does not look broken. It looks busy. Revenue grows, because every pound of marketing does buy customers — it just buys them for more than they are worth. Growth is the symptom. You are converting capital into revenue at a loss, and the faster you grow the faster you arrive at the wall. A business that loses money on every customer cannot be rescued by finding more of them. The bakery A bakery I worked with was convinced it needed a bigger social media presence. Average order was about nine pounds; contribution margin around three. Customers came roughly twice a month and stayed about eight months. So a customer was worth somewhere near forty-eight pounds in margin. She was spending about eleven pounds to acquire one. That is a fine ratio. Demand was not her problem at all. Her problem was that forty percent of margin was going to a delivery platform on a third of orders, and she had never separated those two economics. Platform orders were roughly break-even; walk-ins carried the business. Every pound she spent driving people to the platform made things quietly worse while making the top line look better. We did nothing about demand. We put a card in every delivery bag offering a discount for ordering direct, and we stopped advertising the platform. Nine months later she was meaningfully profitable on flat revenue. Why this gets missed Because the four numbers are boring, and because the accounting most small businesses do is built for the tax authority rather than for decisions. A profit and loss statement tells you what happened. It does not tell you which customer is worth having, and that is nearly always the live question.
